SERVER INFO:

Dedicated Dual Opteron 265 CentOS Enterprise 4.5 x86_64 (Kernel 2.6.18-xen)
Apache 2.2.4

Think this is a problem with my server software (PHP 5 bug?) or something I have done wrong?

This is actually a problem with server configuration.
If I remember right that error is saying the tmp file that is generated when getting the latest version of SMF is empty and it can't decompress it basically.

I run really close to the same setup on my test site and It functions fine.

What would it be then? What module is not doing as it should?

No module, just your server isn't reading/being allowed to read the remote file  OR it isn't being allowed to save the .tmp file.
