Question 1:
In the upgrade instructions, it is unclear whether I am (1) copying the upgrade directory *into* my existing forum directory in its entirety, as a sub-directory, or (2) copying the files within the upgrade directory into the existing directory, replacing existing files.
If (2), I am not sure what procedure to take to preserve files that are important to keep inside sub-directories that would be replaced, such as attachments and packages.
Question 2:
I have installed several mods. What is the best procedure for restoring or preserving those?

You copy the files over the top of the others (ie: replace the old ones with the new ones)
It will not delete any exisiting files - other than the ones you are replacing.
You should consider doing a backup first.
The upgrade has all the files needed for SMF, the update has only the files that have changed (for the most part).
To answer your first question, Yes you would upload then files and have them overwrite the existing ones on your server. Something to be aware of is that in both versions within the Themes directory you have all three themes that are shipped with SMF babylon, cassic and default and in the Smileys directory you have the classic and default ones. I only keep the default of both on my server and do not use the others so for me there would be no need to upload those to my server. Also in the Avatars directory of the upgrade download you have Actors and Musicians. I don't use those so there is no need for me to upload them.
I regards to your mods I belive (from what I have been able to gleen from post) you will need to reapply or install them again once you have made the upgrade. There is a file in Packages called install.list. With both methods, upgraded and update, this file is overwritten with a new empty file. That file is where the information for what modules you had installed is kept so once after an update or upgrade your SMF will not see your mods as installed. Now the catch here is that depending on the module and what theme you use it may still seem as if it is working. Remember that modules when installed only affect the default theme so if you had made manual changes to a theme that you use other then the default one and that module only needed to change the theme files and not the Sources or database then it may still be intact. Bottom line... expect to re-apply or install your mods again. :) HTH

The attachments are in one of the folders/directories that would be replaced!
Or should I go recursively into folders and make replacements file-by-file?

There would have to be files by the same name on your local computer in the Attachments directory in order to overwrite the ones on the server. Now if for some reason you are usieng an upload program that syncs your local files to your server files then yes it could maybe delete the files but you should be aware of that. I never set my programs to do this. Too much risk that I will make a dumb mistake. ;) If you are worried about it then, yes your option of going in and makeing "replacements file-by-file" would be fine. :)
