SMF Version: SMF 1.1.2
Can SMF SFTP to my server to change the permissions of the files? or does in only work with FTP?

You need to have eather FTP software or some sort of file manager eather installed or as a service from your host.
There is a filemanager mod in the download section you can use, but i recomend you to use eather Cpanel or FileZilla (free and easy to use) to change permissions to your files on the server.

Currently SMF cannot use SFTP.

The One, are you an administrator on your server or do you just use shared hosting?
