Do I add an URL or drag and drop an image? Not quite sure of the process. Sorry being a bit dim here.

yes a url of the image.

You can add some bbcode buttons to signature area with
http://custom.simplemachines.org/mods/index.php?mod=450

Images must be uploaded somewhere first.  They must already have a url, eg hosted by Imageshack.
