Server settings caching -what it's do?

Hi all. I just consulted the manual but am still unsure what this feature does exactly and whether it improves site performance or not.

The current settings were set to "cache level - no caching".

I have the option to use SMF file based or SQL3lite database based

What should I do and why?

Any help would be appreciated!

Essentially, caching is a way of making compromises to improve your site's loading times by keeping data in a flat file cache instead of requesting up to date data from the database on every page load. You may not need it, level 1 you shouldn't really notice, anything over that you might notice some small things not working in "real time" anymore.
Level 1 should be fine for most, neeed it or not.
