I was going to devote myself to your issue today, since I was finished with russ's.
Although it would have taken me some time, I was going to look into the database stuff and trace the process... I always look into the easy stuff *last*, silly me ;)

Hopefully v2.0.5 will help a lot with mass upload. I would recommend anyone to upgrade to it, even if you don't have mod_security. (If only because now the mass upload file list is correctly aligned :P) You don't need to uninstall & reinstall, just extract the updated files to your folders. (MGallery-Admin.php, uploader.js and MGallery.template.php... I think that's all.)

I'm just testing this out today and I don't see an option for adding a watermark.  It is there and I just can't find it?

oh and also is there a link on your posts or just via your profile?

And can it be linked to the Shop mod to give points for posting in the gallery?

1. add 'category' above 'album' level;
2. custom fields can be added to 'category'.

I used to have that mention in the readme file saying to add the dreaded two lines in the root's htaccess, then I decided to drop it and instead provide a readymade htaccess for mgallery, thinking it would work. It didn't.

Anyway...

Once again many thanks for working this one through. I imagine that server issues, such as this, are extremely frustrating to code authors. Will update to 2.05 later today.

No, it's not. It's in my to-do-list for the Foxy! add-on though. But I want to get Aeva Media out before I start work on it.

I don't see the point in seeing links in user boxes (in posts). It's a waste of space. You can always add a link manually, of course. (Usual profile link + ";area=mgallery", easy as pie.)

You have way too many mods...
Three ways:
1/ Just overwrite your Sources and Themes folders with the contents of your package (not its root!)
2/ Uninstall as usual, and edit Load.php to remove the remains of SMG code. Install automatically, and edit Load.php to install the Load.php section of SMG. (Be careful.)
3/ Uninstall as usual, and reinstall as usual. Because the latest versions don't change the Load.php edits, the error messages are kinda bogus.

However, when the next major version of SMG is out (Aeva Media), you'll have to reinstall everything carefully. (As well as uninstall SMG and Aeva beforehand.)

Way to many mods?

Not as many asa I have had in the past on previous versions and they work together. (most of the time)

For small mods, yeah it's not a problem. For bigger mods like Aeva, SMG, any Portal, PrettyURLs, Ultimate Profile, etc, after a while they all start to get in each other's way ;)

I have another question - where are the permissions that affect download and mass download?  I can't seem to find any and I don't want members to download some files.

Admin > Membergroup Permissions (not in the SMG areas.)

Whenever a member browse to mgallery link (http://www.---.com/forums/index.php?action=mgallery), 2 ERRORS get registered in the error log..

There's no line 3973 in SMG... The biggest file 'only' has 3881 lines. Your error is triggered by a file/template that SMF can't track down. So it's giving the name of the last template it processed.

If you install Disable Template Eval, and tick the box it adds to the admin panel (you'll see it shown in screenshots) you will be able to uncloak where the error actually is, rather than receive the slightly unhelpful error you do now. You will have to make the error happen again though; it won't alter existing errors.
